Thanks guys. I did take it back to the store. YES, it was noise (at ISO400?). At ISO 1000 or 1600 it just looked terrible. I had no complains about the FZ35 until I took it inside. That's when it hit me. I usually take pictures outside that's why I went for the FZ35 knowing there are noise issues but did not expected to be showing as these yellow blotches visible right on the LCD without any enlargement.
Anyway, the FZ35 is gone after a week of trial and I am now learning how to use the Olympus E-PL1. I took some shots with it exactly same ISO, speed and aperture and the results are way better. I hope this camera is to stay. So far I like it but have a lot to learn.

Luchinka-

The Olympus EPL-1 is a definite step up and is even capable of ISO 2000 shots in a pinch. I think you will be happy with your new camera.
